I've had the exact same problem (the "Guards are chasing you" message/problem).

I fixed it by intentionally getting arrested. Just go up to a guard and hit him, or alternately steal something. Just pay the guard, and then it should fix itself. I hope...

On that note...

Is there any way to begin the "Fun with Pestilence" quest without Damsel, because I started talking to her, then left before the trigger dialoge. Now I can't trigger the quest and neither Paul nor the bum are "available." Any ideas?

About the ability to fight inside of a cloudkill, I would say yes. I've already run into a couple cloud spell to don't even affect my drow monk, and I would say that cloudkill will be even simpler to ignore, especially after level 13. On the first line in the above post, player is supposed to be played. Also, IWD2 is based on much the same idea as BG2, so if you like any game that can be compared to BG2, you will probably like IWD2.
