What does changing the difficulty in single player actually do? Does changing the difficulty have any effect on XP?

It actually makes it more difficult to level. If you're looking for XP, then the best choice is EASY, but the challenge is greater in harder difficulty levels.
On a side note, the treasure drops seem to be the same on all difficulty levels as well (I know that I've personally found at least a dozen or so Dragon Wings on EASY diff.

As far as I know (or read) it changes the damage you do and the damage your enemies do.

Yep...It makes you do less damage for sure. That's the problem with trying to gain XP on a harder difficulty level than EASY, since your XP gains are based on damage you deal to the mob(s). On EASY difficulty you do more damage...more damage=more XP

If you wanna buff your char then just play on easy
Makes you hit peeps faster / do more dmg / recieve less dmg

When I play MP and set the diff higher, say elite, the drops are MUCH better.

If you had been using Kanes XP spell to accelerate your stats you would see that you get XP from each successfull hit. So you get more xp from a creature with higher health. Its true that Easy does more damage therefore more xp but it is at every hit. So I use Hard and the best weapon or spell. When yu get to Elite try to pick up a Zahrisk Slicer they're the best weapon for Melee. The Slicer is rare and found in shops and chests not barrels.
