1) I got the nether scroll for eddy on day 7. It is now day 37 and nothing has happened yet! I am missing out on experience and Edwina! Is there something i should have done to trigger it? (legitimately, that is)
2) can you lose the stronghold if you are cruel and heartless, but still do whats in the interests of the people? for example i executed the merchant, but paid for mercenarys to eliminate the bandits that destroyed his caravan....

When Edwin first obtains the Nether Scrolls you have two dialog options. I believe that the first option where your main char asks "Will you be using that scroll to help us?" is the one that triggers the transformation but if you chose "We all found it, we all own it. It's party treasure, Edwin." then the transformation won't happen.

Yes, if you make the people unhappy they will revolt and you will lose control of the keep. I don't remember an option to have the merchant executed. Did you force a fight to kill him or do you have this quest confused with the one with the two blackmailing moneylenders?
Possible Spoilers:
In the merchant encounter you get 15,000 xps if you either buy his debts from him or pay him the 1000 gold and spend 500 to hire mercenaries. If you Charisma is high enough (above 15) you might be able to talk him down to 500 and still get the max xps. In the moneylender encounter you can either have the blackmailers executed or just threaten to execute them as long as you buy out the debts. The higher amount option gives you more xps and makes the people happier. Not paying anything makes the people unhappy.

when the merchant threatens to cut off the farms, you can say that he wont be able to if you execute him, then he says his friends will do it but you say execute him to show an example to merchants who think they can intimidate me
and damn about the edwin thing....do i miss out on much?

You can check on the mood of the people by talking to the servants and the Captain of the Guards. In all of these encounters you know you did okay if you get the max 15,000 xps. If you get less you didn't chose the best dialog options.
With Edwin you miss out on some funny dialog and an encounter with the Red Wizards of Thay who are hunting Edwin. The party teases Edwin a lot about his female form. Eventually Edwin is transformed back by a Red Wizard named Degardan who is hunting him at which point Edwin thanks him profusely and then kills him.
Here is some of the dialog:
You can be mocking:
Edwin: "This is blasphemy! An outrage against nature and order! I must redouble my efforts to cancel the hideous and deforming nature of this Nether scourge!"
Main Char: "He-he-he. Looks like you're in some trouble. And by the way, nice rack."
Edwin: "What?! How dare you, scoundrel! Gawking at my mantle! (Hey, they aren't that bad come to think of it..wait a moment. What happened to my....oh no. No. NO!)'
Or you can be sympathetic:
Main Char: "Edwin! Edwin! Calm down, calm down. We'll find a way to get you back to your original, not quite as pleasing to the eye shape."
Edwin: " You must find a way to cure this malignant ill! I would be eternally grateful and bestow untold riches upon you and your kind."
Or you can kick him out:
Main Char: " If you're a woman, you've no place amongst us."
Edwin: "No! No! My moment of greatest need! I plead you remain! I beg of you! Sweet merciful warriors! Virtuous crusaders! Clever cutpurses! Please!
Main Char: "Get lost, woman...and stay lost."
Edwin: "I'll not coax sparks from carved sticks or farts from stones! My strange magics will free you from the surly bonds of earthly servitude!"
Or you can pretend to kick him out:
Main Char: " Alright then, stay with us. That was fun watching you beg though."

it kinda depends on what you consider a reward...have edwina talk to salvanas in the copper coronet, after saving the game...the absolutely funniest dialog in the game....
also, I think after the transformation back, he gains some bonuses to his saves...
