What happens when I increase the difficulty in the game with the difficulty slider? Does the XP gained per monster,HP and abilities increase?

It should explain it pretty thoroughly in the manual.
Basically, the easiest setting is that monsters do something like half damage and you get full HP at level-up.

Second setting is monsters do normal damage and you get full HP at level-up

Third setting is Core-AD&D 2E rules.

Fourth setting is something like monsters do double damage.

I'm not sure about the fifth setting, or even if I got the fourth one right, I'm just shooting off the top of my head.

I never found a difference in number of monsters, frequency of random encounters, or tactics of monsters. All that really changed was the amount of damage you take.

It's even easier than that

On the screen where you set the slider, there's text explaining the effects as well. Also on the two lowest difficulties, spells are always succesfully scribed in your spell book.
I have given up all lesser evils as inadequate to my purpose.
