Can i alter my NPC appearance and race? For instance change mazzy into an orc and her appearance will change. Will it effect her storyline?

Yes, you can change the appearance of your NPC's, and it won't affect their storyline. Check here for some interesting ideas.
As for figuring how far you can morph your character, it's a matter of trial & error.

I remember reading a post a while back about someone changing his mage's appearance to a harlot, and thought it was funny to watch her shoot Magic Missiles out of her... well, you get the idea.
