Check how many of the stones you had before attacking him...
You should have two already (one from each pack of demons you met with earlier) and the third one comes from Aeggareth. I like to take the option of playing for the two, then talk with him for the third but tell him I don't want to gamble for the last, and he then attacks me - that's more my style.
Have you already either killed both groups of demons, or bargained with one to kill the other and gotten both stones from them?

In my previous game I ecounted another problem with Wacher Keep.
It is on level 4 (I believe) - it is where Zar the Mad is testing his BigBadMachine.
I found a room with 6 torches (I really have no idea how they are called in the game) and a locked door. To open a door I need to fire the torces with 3 different colors - and I could not find any clue of how to do it.
Perhaps, this can be told by the dying man in the Mind Flayer dungeon? If so, I killed him by myself (acsidently, of course
). And a dragon from the Githyanaki dungeon was not a lot of help.
So I just forgot about this Wachers Keep and returned to "normal" game.
But now I am going to this dungeon once again, so does anybody know, how should I light those damn torches?
And another question: How many levels are there in this Keep? I got really bored on the 3-rd one.

Spoiler
The torches are lit according to the floor patterns outside the two doors. Copy the pattern, with the bottom door going on the bottom and the top door going on the top.
As for how many levels, the machine of Lum the Mad is on the fourth level. Then you have to do some small things on the next level, then you confront the demon.

In memorian: Fiona; Ravager; Lestat; Phreddie; and all of those from the 1500 incident. Lest we forget.
Maybe some slight spoilers:

I think there are 5 levels with puzzles in Watcher's Keep and then a room that just holds the 'Imprisoned One'.
IIRC, you should be able to find three bottles of coloured oil, so 'blue oil', 'purple oil' and another one. Somewhere on the floor on this level, you have a pattern of coloured tiles. These colours should be the same as the the bottles of oil you found. Use the appropriate bottle of oil on the 'torches' to open the door!
